MARTIN, JR., J.D., FCSR STEWART TITLE GUARNTY COMPANY JUNE, 2OO5AGENT SEMINAR Introduction - Black's Law Dictionery (8h ed.2}M),provides this definition of the term encumbrance: "encumbrance, n. A claim or liability that is attached to property or some other right and that may lessen its value, such as a lien or mortgage; any property right that is not an ownership interest." See also, Ala. Code $ 7-9A-102(a)(32) (defining encumbranceto include liens). The point of this presentation is to review a few of the various encumbrancesto title commonly encounteredin Alabama and to discuss considerationsof these encumbrances in regard to the title insurancepolicy. Mgchanics' and Material Liens. Encumbriilrces arising from mechanics and material liens are a major source of claims industry-wide; however; such liens pose a significant risk in the case of policies issued in Alabama offering coverage for such liens due to the fact that these liens may have priority, without record notice at the time of the search and policy date. The following discussion is an overview of the statute providing for these Iiens; however, this discussion is not intended to addressthe details but only to highlight various aspects. The significant point is to be aware of and to respond properly to the information available regarding potential liens arising from construction improvements to property to be insured. Ala. Code S 35-l l-210 grants a lien to every mechanic, person, firm or corporation who shall perform any work or labor or furnish any material for any building or improvement on land. The lien in favor of the mechanic or materialrnen attaches and is created at the time of the initial contribution of the labor or materials that is the subject of the lien, although the action to perfect and enforce the lien may not be brought for six months. The lien relates back when the verified statement of lien and action to perfect the lien are filed. A judicial determination is required to establish priority of the lien over the mortgage and subsequentlyfiled liens. The lien may be either a frrll price or unpaid balancelien under AIa Code $ 35-l l-210. A full price lien is created when there is either a contract between the lien claimant and the owner of the property or if prior notice is given to the owner in accordance with the statute. If the owner has entered a contract or prior notice has been given to the owner without the owner's objection, the owner is liable for the firll price for any unpaid debts for work, labor or materials used in construction of the improvement. The unpaid balance Iien arises if there is no contract between the lien claimant and the owner and no prior notice was given to the owner. If the lien claimant gives notice after the contribution is made that an amount is due and owing by the original contractor, then the lien claimant has a lien on the land of the owner to the extent of any unpaid balance due the original contractor under the contract with the owner. Ala. Code $ 35-l l-211provides that a mortgage may gain priority over a lien claim if the mortgage is recorded prior to the commencementof the work or providing the materials under the circumstances described in the statute. Priority may also be gained by equitable subrogation to a prior mortgage satisfied from the loan proceeds of the permanent financing. Priority will be rnaintained for obligatory fufure advances but not for optional advances where the mortgagee has actual knowledge of intervening liens. Pending disbtnsement clauses are used to address these sifuations. Foreclosure may extinguish the lien giving the lien claimant a right of redemption, if the mortgage has priority over the lien claim. Ala. Code $ 35-11-213 provides that the lien claimant record a verified statementof lien in the Offrce of the Judge of Probate of the county in which the property is located. A statutory form is fbund at Section 35-ll-213. Section 35-11-213 provides that the original contractor has six months from the date of last contribution within which to file the verified statement of lien; day laborers and journeymen thfufy days; and all other claimants four months from the date of their last contribution. Failure to file within the prescribedperiod will bar the lien. Ala. Code $$ 35-l l-310, et seq. requires that a civil action to perfect and enforce the lien must be brought within six months of the date the indebtednesswas due in the county or judicial division in which the property is located. Defending lien litigation is costly and in that sensewe are not able to "win" due to the fact that the cost of litigation will typically substantially exceedthe premium and often the amount ofthe lien. When presentedwith the lien claim we will consider the following: (l) does the policy provide for lien coverage; (2) what is the recording date of the mortgage and any prior construction or other mortgage to which equitable subrogation would be available; (3) is the lien a full price or unpaid balance lien; (4) when was the last contribution made by the lien claimant, according to any invoices and the verified statement; and (5) were the statement and civil action filed within the statutory period? A decision will be made to either defend the action to establish priority, or compromise the claim by payment and releaseof the lien or a subordination of the lien to the insured mortgage. Ala. Code $ 35ll-233 provides for a statutory bond in lieu of a lien againstthe property. Obviously, if you find a verified statement of lien in your search your first consideration is to use the standard exception for mechanics and material liens, including a specific exception for the lien found. Obtaining recovery against the builder providing the lien waiver and the indemnity is usually a situation of good money after bad due to the fact that the builder is typically insolvent. In taking an indemnity, consider having the principals of the company or corporation sign as guarantors because the construction companis5 rarely have assets from which to satisff the loss. A lien waiver from the contraqtors, subcontractors and materialmen providing labor and material on the project would be preferable, certainly, but doing so is understandably impractical in most instancesbecausetheir identity is unknown. M/lvI Lien Claim Scenario. ABC Building Contractors, LLC purchasesLot 13, Feaceful Village Subdivision, to build a spec house for resale. On June 1, John Builder, the manager of ABC calls All Materials Lumber Company and asks to have a lumber package dropped at the site. John next calls his carpenters, roofer, plumber, concrete finisher, brick mason and excavation folks to line them up for the job. Three weeks after work starts, John decides to go by the Easy Bank to sign the paperwork for the construction loan that includes a mortgage on Lot 13 that ABC owns in fee simple. The project continues and ABC makes several draws for the project from the construction loan, but ABC is experiencing some financial hard times so the money is used to pay bills on other projects, but John thinks ABC can pay the subs and material companies out of the proceedswhen the house is sold. Four months later the house is finished and John and Teresa Smith drive through the neighborhood shopping for their dream home and really like the house. They sign a contract with ABC and arrange financing and schedule the closing. The Smiths have heard Richard Bailey's presentationon the benefits of Stewart Title Guaranty Company's Platinum Owner's Policy and owning such a policy is foremost in their minds. So they contact you, their local Stewart agent,when their loan officer tells them you will be doing the title worlq and say: *We just have to have one of those Platinum Policies that Richard Bailey told us about, whatever it costs." The closing attorney has already called you about the closing and has said he will not close the loan unless you issue a title policy without the standardmechanic and material lien exception (he has heard at the country club where John Builder is a member that he has not been good for his bets lately). You don't think this is a problem since (a) the Smiths want the Flatimr.m Policy and have the premium; (b) ABC will sign the lien waiver and indemnity you are requiring; and (c) your search did not show any verified statement of lien on Lot 13. You recall, thougtr, that a few weeks ago your searcher did find a lien filed by the plumber against ABC on Lot 15, Peacefirl Village Subdivision, and you have heard that ABC has been "slow" in paying its subs and the lumber company. You also saw John Builder's Hummer being towed by a repossessioncompany and that the gardens and grounds at his mansion were not manicured as usual. You decide to iszue the Platinum Policy as the Smiths requested, and the Smiths are happy. You get the premium, and you arq happy. The closing attorney disburses the money to pay offthe construction loan, and the Bank is happy. A few weeks pass and the subs and the lumber company aren't paid by ABC, and they aren't happy. The subs and lumber company write and call the Smiths and their mortgage lender and tell them they haven't been paid, among other things. The Smiths and the mortgage lender are really happy now because they have a Stewart policy that covers these liens for tens of thousands of dollars. The subs and lumber company go to their lawyers to file verified statements of lien and lawsuits, and their lawyers are happy becausethey have heard that they have a deep pocket title insurance company to squeeze insteadof that dead-beatcontractor that had not paid their subs for the last threejobs. The Smiths and their mortgage lender file policy claims with Stewart, and when Richard Bailey is told, he isn't happy. And this is not the end, but the end of the beginning of protracted and expensive lien litigation. 1. What type of lien do the subs likely have, a firll price or unpaid balance lien? 2. How long do the subshave to file a verified statementof lien? 3. What difference, if any, would it make if the Smiths had purchased Lot 13 and hired ABC as the general conhactor? 4. What facts are significant in the above scenario in determining whether to issue coveragefor m/m liens? Mortgages. We continue to experience substantial losses due to missed or unrecorded mortgages, resulting in mortgages having priority over the insured mortgage and/or senior intervening liens. Exercise caution in selecting outside searchersto perform title searches.Verifr the background and experienceof any searcheremployed and determine that the searcher is qualified and has adequateE & O coverage. Do not just ask if the title searcher has E& O coverage, obtain a copy of the policy and determine the amount of coverage, the type of coverage and the insurance company issuing the policy. The duty assumed in the underwriting agreement to search the records and identifu encumbrances and other title defects in the policy is nondelegable, meaning that if a third-party title searcher is employed to do the search, the agent remains responsible under the terms of the underwriting agreement for missed matters of record for which disclosure and exception should have been taken in the policy. In addition to missed fixed mortgages, a problem remains in losses due to future advance mortgages securing home equity lines of credit, which are not satisfied, closed and released when proceeds are paid from the insured loan transaction. Determine whether the mortgage being "paid of is a future advance mortgage. If so, take the necessary steps to send a'kill letter" to the lender on the future advance mortgage with the pay off, signed by the mortgagors in the future advance mortgage. This is done in order to assure that no additionatr draws are made on the equity line, which will have priority over the insured mortgage. Subordination of the future advance mortgage may be an option if there is only a loan policy, but the preferred approach is to obtain a satisfaction and release of the future advance mortgage. Judements. Unlike the mechanic and material lien, judgments regarding real property must be of record against the titleholder/grantor and any predecessors in title against whom judgments have been obtained in order to be effective as a lien against the real property. Ala- Code 5 6-9-210 provides the procedure for registering and indexing in the Alabama probate courts, certificates of judgments rendered by the courts of Alabama or of the United States. Federal liens upon real property for obligations owed to the United States, 4 including federal tax liens, are also filed in the office of the judge of probate of the county or division in which the real property is located pursuant to Ala. Code $ 35-ll-44 (b) of the Alabama Uniform Federal Lien Registration Act, Ala. Code gg 35-11-42, et seqA certificate of judgment filed in accordance with Section 6-9-210 is a lien on all property, including real property, of the judgment debtor located in the county or judicial division where the properfy is located, for l0 years after the date of the judgment. If a court action is filed to enforce the lien within the l0-year period together with a lis pendens notice, then additionally for the period of that civil action or proceeding. Ala. Code $ 6-9-211. The following provision regardsjudgments of federal district courts of Alabama: Every judgment rendered by a district court within a State shall be a lien on the property located in such State in the same manner, to the same extent and under the sarne conditions as a judgment of a court of general jurisdiction in such State, and shall ceaseto be a lien in the same manner and time. This section does not apply to judgments in favor of the United States- Whenever the law of a State requires a judgment of a State court to be registered, recorded, docketed or indexed, or any other action to be done, in a particular manner, or in a certain ofhce or county or parish before such lien attaches, zuch requirements shall apply only if the law of such State authorizes the judgment of a court of the United States to be registered, recorded, docketed, indexed or otherwise conformed to rules and requirementsrelating to judgments of the courts of the State. 28 U.S.C $ 1962. (The Alabama Unifonn Federal Lien Registration Act, Ala. Code gg 35-Il-42, et seq,provides for the recording of federaljudgment liens). AIa. Code $ 6-9-19l provides a presumption of satisfaction ofjudgments after l0 years have elapsed from the entry of the judgment without execution or l0 years from execution last issued. A judgment cannot be revived after the lapse of 20 years from enby.Moreover, the Ala. Code $ 6-2-32 provides: 9 6-2-32.Actionsuponcourtjudgmentor decree Within20 years,actionsupona judgmentor decreeof any court of this state, of the UnitedStatesor of any state or territory of the UnitedStatesmust be commenced. The exclusive civil procedure for the Unites States to recover a judgment or debt is codified at 28 U.S.C. $$ 3001, et seq., to the extent that another federal law does not specifr another procedure. Section 3201 of Title 28, United States Code provides the following limitation period for federal judgments: g 3 2 0 1 . J u d g m e nlti e n s (a) Creation.A judgmentin a civil actionshallcreatea lien on all real propertyof a judgmentdebtoron filing a ceftifiedcopy of the abstractof the judgmentin the mannerin whicha noticeof tax lien wouldbe filed under paragraphs (1) and (2) of section6323(f)of the Internal RevenueCodeof 1986 f26 USCSE 6323(fX1),(2)1.A lien createdunderthis paragraphis for the amountnecessary to satisfythe judgment,includingcostsand interest. (b) Priorityof lien.A lien createdundersubsection(a) shallhavepriorityover any other lien or encumbrance whichis perfectedlater in time. (c) Durationof lien; renewal. (1) Exceptas providedin paragraph(2), a lien created undersubsection(a) is effective,unlesssatisfied,for a periodof 20 years. (2) Suchlien may be renewedfor one additionalperiod of 20 yearsuponfilinga noticeof renewalin the same manneras the judgmentis filedand shallrelatebackto the datethe judgmentis filed if-(A) the noticeof renewalis filed beforethe expiration of the 2O-yearperiodto preventthe expirationof the lien; and (B) the court approvesthe renewalof such lien under this paragraph. (d) Release of judgmentfien.A judgmentlienshallbe releasedon the filingof a satisfaction of judgmentor releaseof lien in the samemanneras the judgmentis filed to obtainthe lien. (e) Effectof lien on eligibilityfor Federalgrants, loansor programs.A debtorwho has a judgmentlien againstthe debtor'spropertyfor a debt to the UnitedStatesshall not be eligibleto receiveany grant or loanwhichis made, insured,guaranteed,or financeddirectlyor indirectlyby the UnitedStatesor to receivefunds directlyfrom the FederalGovernmentin any program,exceptfunds to whichthe debtoris entitledas beneficiary,until the judgmentis paid in full or otherwisesatisfied.The agency for suchgrantsand of the UnitedStatesthat is responsible loansmay promulgateregulationsto allowfor waiverof this restrictionon eligibilityfor suchgrants,loans,and funds. (f) Saleof propertysubjectto judgmentlien. (1) On properapplicationto a court,the court may order the UnitedStatesto sell, in accordance with sections2001 and 2002 [28 USCSAQ2001and 2002],any real property subjectto a judgmentlien in effectunderthis section. (2) Thissubsectionshallnot precludethe UnitedStates from usingan executionsalepursuantto section3203(g) to a [28 USCS5 3203(g)]to sell real property.subject judgmentlien. Judgment searches, then, should be done for a minimum of 20 years based upon the foregoing statutes. Lis Pendens. AIa- Code $$ 35-4-130,et seq., codifies Alabama's statutory lis pendens requirements. The probate judge of each county is required to maintain a lis pendens record, which discloses any civil action or proceeding brought in any court 'to enforce any lien upon, right to or interest in, or to recover any land, or where an application has been made to the probate judge of any county for an order for condemnation of land . . . ." Ala. Code $ 35-4-131 (a). When a lis pendensnotice is found, examine the lawsuit or proceeding in which a claim is made regarding the subject property in order to deterrnine the interest claimed and its effect upon insuring title. Request that a Stewart underwriter review any lawsuit concerning a property to be insured prior to issuance of the commitment or policy. Federal Tax Lien. A tax lien of the United States creates a lien against real property of the taxpayer valid against the property upon recording. 26 U.S.C. $$ 6321-23. As previously discussed, federal notices of tar liens against real prop€rty are filed in the office of the judge of probate where the real property of the taxpayer is located. Ala. Code $ 35-1144 (b). Generally, the federal tax may be collected by levy or court proceeding, if the levy or court proceeding is begun "within ten years of the assessment of the tax." 26 U.S.C. $ 6502 (aXl). Alabama Tax Lien. The Alabama Tax Enforcement and Compliance Act, Ala. Code $$ 40-29-1, et seq., createsa lien for state taxes, except ad valorem taxes, on property of the person liable to pay taxes, including real property. Ala. Code $ 40-29-20. The Alabama tax lien becomes effective against third parties, including subsequent mortgages and purchasers, when notice is filed by the Commissioner of Revenue in the office of the judge of probate of the counf in which the real property of,the person liable for the tax is located. Ala. Code S 40-29-22. AIa. Code $ 40-29-51 (a) provides, generally, that levy must be made within l0 years after the final assessmentof the tax. Ad Valorem Taxes. We have encountereda significant problem with claims in which searchesconfirm that ad valorem taxes have been paid. After closing, however, a letter is received from an excessbid company demanding tens of thousandsof dollars to redeem the insured property sold at tax sale. It is important to determine not only that taxes have been paid, but also by whom the taxes were paid. Ala. Code $ 40-10-l grants the probate court the right to sell the land for payment of assessedad valorem taxes. The procedure for sale of real properfy for payment of assessedad valorem taxes is codified at Ala. Code $$ 40-10-l through 29.The tax deed is deliveredby the judge of probate 3 years after the date of sale pursuant to Section 40-10-29. The procedure for redemption of land sold for payment of taxes is Ala. Code Title 40, Chapter 10, Article 5. Assessments. Municlpzlities, fire districts and county authorities may levy assessments for public improvements for various pu{poses.See,e.g., Ala. Code $ I l-48-4 (municipal improvements); Ala. Code Title ll, Chapter 89 (Assessmentsfor Water, Sewer, Fire Protection and other county authorities). The municipality, fire district and county authorities arc granted rernedies to satisff assessment liens, including sale of the property. See, e.g., Ala. Code $ l1-48-49 through 52. See also, Special Assets, LLC v. U.S. Banh N.A.,2004 Ala. Civ. App. Lexis 913 (Case No. 2030627, Dec. lO,2004.) (ForestdaleFire District Sale of Property). The lien of the municipal improvement assessment attaches to title to the property, including the title of the owner and mortgagee. Ala. Code $ ll-48-29(b). The procedure for redemption from a proper sale for unpaid municipal improvement assessmentsis found, for the most part, in Ala. Code $ 1l-48-54. Assessmentsfor fire district dues present a particular problem in that the time for redemption may pass before the sale is even discovered by the insured mortgagee since the statute does not require notice to any mortgagee. An exception for taxes or special assessmentsnot shown as existing liens by the public records will not be suffrcient to account for the circumstance in which the fire district or other public entity records an assessmentdeed that does not refer to the property owner. If acceptable to the insured, the following exception may suffice: Taxes, dues, assessmentsor other charges relating to municipal improvements, water, sewer and fire protection authorities and districts or any foreclosure, lien or interest arising out of failure to pay zuch dues, assessments,taxes or charges, which is not evidenced by a recorded instrument appearing in the chain of title. In the likely event the prospective lender/insured objects to the foregoing exception, then the surest approach is to obtain or require a certifrcate or other evidence of payment from the fre district or authority for the zubject properly. An affidavit of the owner/borrower or seller is of limited benefit. Generally, the lien mising from an assessmentfor a mwricipal improvernent is efiective until paid or until it is bared by the expiration of 20 years from the date of the default in the payment of the assessment.Ala. Code $ 1l-48-34O). UCC-I Financine Statements. Fixtures are part of the real estate; therefore, as with other liens against real property, a UCC lien against a fixture should generally be exceptedwhen insuring title to the land. The following provisions of Alabama's Uniform Commercial Code are applicable to fixture filings. Code of Ala. $ 7-9A-502 (2005) S 7-9A-502. Contents of financing statement;record of mortgage as financing statement;time of filing financing statement (a) Sufficiency of financing statement. Subject to subsection (b), a financing statementis suffrcient only if it: (l) provides the name of the debtor; (2) provides the name of the secured party or a representative of the securedparty; and (3) indicates the collateral covered by the financing statement. (b) Real-property-related financing statements.Except as otherwise provided in Section 7-9A-501(b), to be sufficient, a financing statement that covers as-extracted collateral or timber to be cut. or which is filed as a fixture filing and covers goods that are or are to become fixfures, must satisff subsection(a) and also: (l) indicate that it covers this type of collateral; (2) indicate that it is to be filed in the real property records; (3) provide a description of the real property to which the collateral is related sufficient to give constructive notice of a mortgage under the law of this State if the description were contained in a record of the mortgage of the real propertyt and ( ) if the debtor does not have an interest of record in the real property, provide the name of a record owner. (c) Record of mortgage as financing statement. A record of amortgage is effective, from the date of recording, as a financing statement filed as a fixture filing or as a financing statement covering as-extracted collateral or timber to be cut only if: (l) the record indicates the goods or accountsthat it covers; (2) the goods are or are to become fxtures related to the real property describedin the record or the collateral is related to the real property describedin the record and is as-extractedcollateral or timber to be cut; (3) the record satisfies the requirements for a financing statement in this section other than an indication that it is to be filed in the real property records; and (a) the record is recorded. (d) Filing before security agreementor attachment.A financing statement may be filed before a security agreementis made or a security interest otherwise attaches. * * * Code of Ala. $ 7-9.4.-515(2005) $ 7-94-515. Duration and effectivenessof financing statement;effect of lapsed financing statement (a) Five-year effectiveness. Except as otherwise provided in subsections (b), (e), (0, (g), and (h), a filed financing statementis effective for a period of five years after the date of filing. (b) Manufactured-home hansaction. Except as otherwise provided in subsections(e), (0, and (g), an initial financing statementfiled in connection with a manufactured-home transaction is effective for a period of 30 years after the date of filing if it indicates that it is filed in connection with a manufactured-home transaction. (c) Lapse and continuation of financing statement. The effectiveness of a filed financing statementlapseson the expiration of the period of its effectiveness unless before the lapse a continuation statement is filed pursuant to subsection (d). Upon lapse, a financing statement ceasesto be effective and any security interest or agricultural trienthat was perfected by the financing statement becomes unperfected, unless the security interest is perfected otherwise. If the security interest or agricultural lien becomes unperfected upon lapse, it is deemed never to have been perfected as against a purchaserof the collateral for value. (d) When continuation statement may be filed. A continuation statement may be filed only within six months before the expiration of the five-year period specified in zubsection (a) or the 30-yem period specified in subsection(b), whichever is applicable. t0 (e) Effect of filing continuation statement. Except as otherwise provided in section 7-9A-510, upon timely filing of a continuation statement,the effectivenessof the initial financing statementcontinues for a period of five years commencing on the day on which the financing statement would have become ineffective in the absenceof the filing. Upon the expiration of the five-year period, the financing statement lapses in the same manner as provided in subsection (c), unless, before the lapse, another continuation statementis filed pursuant to subsection(d). Succeeding continuation statements may be filed in the same manner to continue the effectiveness of the initial financing statement. (f Transmitting utility financing statement. If a debtor is a transmitting utility and a filed financing statementso indicates, the financing statement is effective until a termination statement is filed. (g) Record of mortgage as financing statement.A record of,a mortgage that is effective as a financing statement filed as a fixture filing under section 7-9A-502(c) remains effective as a financing statement frled as a fixture filing until the mortgage is releasedor satisfied of record or its effectivenessotherwise terminates as to the real property. (h) obligations made pursuant to the provisions of the Alabama Small Loan Act. If the securedobligation is made pursuant to the provisions of the Alabama small Loan Act, the effectivenessof a filed financing statementlapsesupon the earlier of repayment of the loan in full or the expiration of five years after the date of filing. 1l .
