A Powerful Tool to Increase Your Earnings in a Slow Real Estate Market
The recent housing crisis has made it challenging for real estate professionals to keep
their businesses growing and generate commissions. One great opportunity to increase

IRC Section 1031 allows property owners to exchange investment real estate for “like
kind” property while deferring the payment of any capital gains tax. In 2002 the IRS

What Looks Good Right Now and a Warning
General economic conditions are not great. The boosts to the economy from the first time homebuyer tax credit, cash for clunkers, etc. have
run their course. More stimuli are on the way; will they work?
The latest results (October 23, 2010, as of September 2010) of the Moodys/REAL CPPI show a return of negative 3.3% in August for the all
properties national index.
Analysts note that there is more interest this year in good property in strong markets than last year and, in some sectors, prices are being bid
up again. In fact, there is interest in bad property in these markets at a price. The bargain hunting is mostly for bad properties that can be had
for pretty low prices. Buyers in general are not interested in overpaying for mediocre properties; they might overpay for properties perceived as
good, though.
After recovering from the rather nasty financing freeze, debt and equity money is back in many commercial markets. Battered sectors, such as
lodging, are looking better, if not downright attractive. Strong sectors such as medical office continue to receive investor approval.
Certain property types are getting bid up in this market. For example, urban multi-family buildings are fetching prices that look a lot like 20062007 again. What is going on in these markets? What is driving prices?
Apartments seem like a sure fire investment, particularly in the Northeast, where land is expensive, permitting difficult, and the sector is not
overbuilt. The sector took a tumble during the financial meltdown but recovered reasonably well in most markets. The Northeast and Pacific
markets generally have emerged in reasonably good shape.
Some of the cash that has been sitting on the sidelines is moving on these bread and butter type of properties but, so far, the above average, good
quality properties attract strong buyers willing to pay for good quality tenants. As the PriceWaterhouseKorpacz Investor Survey (PWC) notes,
a combination of available financing for apartment assets from Fannie Mae and Freddie Mac, renewed interest by life insurance companies, and
investor sentiment for well-located apartment assets is driving transaction volume. The lower quality properties aren’t necessarily participating
in this strong buyer scenario.
Per unit prices have been driven up due to strong demand and lack of product. These good properties exhibit stable cash flows and values.
The market is being driven by two types of buyers. The traditional all cash buyers are looking cap rates with relatively slight spreads over
financing and are apparently thinking they represent a pretty safe return in an uncertain market. The other buyers are looking to leverage cash
flow from these stable investments.
Low interest rates and available lending funds clearly drive the leveraged buyers. Some of the lending deals are being offered at historically
low rates by some of the same actors that have been blamed for the housing debacle. Lenders are looking at deals carefully, but probably not as
carefully as they should be.
According to PWC, while underlying apartment market fundamentals have improved across many metropolitan areas during the quarter,
investors remain cautious in underwriting future rent growth.
The dangers in adopting the enthusiasm and pricing of major players to properties that would not be attractive to those buyers is that the
assumptions will not hold true. The cap rates and forecasted value and income growth are not likely to apply to 2nd & 3rd tier property types.
Analysts need to develop relevant market analysis and indicators to fit those types of properties. Equity and debt rates vary widely based on
perceived asset quality in this market.

Negotiating lease opportunities in today’s
economy-How to add to your bottom line
In today’s economy, the retail segment is looking for any way to boost profits. While the opportunities to increase revenues may not be plentiful, there certainly should be ways to reduce
expenses, and as a result see an increase in the bottom line. Based upon current interest rates,
which are at an all time low, there are obvious opportunities for landlords to refinance. Not to be
overlooked is the impact that reduced interest rates might have on a landlord’s willingness to negotiate, extend, or modify commercial leases.
The real estate world is driven by cash flow, with properties being valued based upon multiples
of income. Landlord’s profit is derived from the spread between the revenue generated and the
expense of owning and operating a property. Most gross rents factor in all operating expenses,
whereas triple net rents pass on all those expenses to the tenants. Therefore, one of the most significant factors in determining landlord profit is the spread between rent and interest expense. In
today’s unsteady economic environment, a landlord’s ability to refinance its existing indebtedness
as it comes due (or in advance of loan maturity, to take advantage of significantly lower rates) very
much hinges on percentage occupancy of the property. With the more traditional institutional
financing opportunities come the lower interest rates, however, those institutions are also looking
for the least risk and therefore the highest occupancy percentages. This gives landlords and tenants

willing to enter into a long term lease a unique opportunity.
Understanding that the cost of staying at a current location is greatly diminished by eliminating
moving and fit out costs, landlords may be willing to offer leasing incentives that would not ordinarily be offered with renewals. Landlords should offer incentives to both retain existing tenants and attract new tenants. By increasing their occupancy rates, landlords can
find more attractive financing that, effectively, means lower carrying costs for landlords which can be passed on as more attractive rents
for tenants. Current lease negotiations not only focus on rental rates, but also include other incentives paid by landlords including, but
not limited to, fit out costs, moving and relocation costs, and planning, architectural, and engineering costs. For those willing to move,
the opportunities are endless. In analyzing the cost and expense of a relocation, one often overlooked factor is the cost of restoration of
existing premises. Landlords faced with decreasing occupancy rates must be more creative in ways to recover costs and expenses. Over
years of occupancy, a tenant may have made significant and drastic improvements to a premise, on one or more occasions. Before making any decision on relocation, each tenant should carefully review their existing lease to determine what financial obligations they might
have relating to restoring. The cost of simple tasks such as removing cabling (which, if unused, needs to either be labeled or removed)
can start to add up.
While some landlords would prefer not to reduce rents or offer additional tenant improvement dollars to existing tenants, if they are
feeling the pressure from competitive locations, they too will be motivated to incentivize tenants to extend existing leases. That can
translate into landlord funded out-of-pocket improvements such as painting or carpeting, reduced rent; increased options, or resetting
base years on operating costs and/or tax escalators. One other significant area in which savings can be gained is by negotiating out of
restoration obligations. This will not generate a current cash benefit, however, it could significantly reduce long-term obligations. As
for landlords, they may not be certain as to whether or not they will seek to have improvements removed at the conclusion of the lease.
Eliminating restoration obligations from a lease would provide the landlord with a significant benefit to offer to tenants, without any
current out-of-pocket obligations.
Whether staying or moving, the current interest rate environment provides excellent opportunities for landlords and tenants alike.
Those who are prudent will take advantage of the current interest rate climate, and not wait until the last 6 to 12 months of their lease to
start analyzing their options, exploring the market, and negotiating their existing Lease.

Bring value to a transaction by maximizing the loan dollars
With the range of lending sources available today to the real estate developer and owner, the question is always asked, why use the services of a commercial mortgage broker?
The answer is there is a myriad of financing sources available as well as program options, and it really requires the services of a firm with a solid history
in the field to sort out what is best for the client, as opposed, to what is best for the lending source. The development process is time consuming enough that
the cost for the services of the mortgage broker are more than offset by the choices brought to the table and the time saved for the developer, freeing him or
her up to devote to the primary task at hand-creation of value.
A mortgage broker can arrange financing for any property type and any ownership structure regardless of size-whether it is permanent debt, bridge, construction and development, joint venture, tax credits or equity financing. The list of funding sources runs the gamut from banks, credit union, and agencies
to pension plans, REITs, and individual investors.
Many people confuse mortgage brokers with mortgage bankers. Mortgage bankers will close loans with their own funds and then sell the loan to a third
party that has agreed to purchase the deal before the mortgage banker has closed the loan. Mortgage bankers will continue to service the loan but take no risk
of loss. Mortgage brokers arranges financing between the borrower and the lender. The mortgage broker takes no risk of loss and does not service the loan.
The mortgage broker is probably more objective in his choice of lenders because of this need to find the best deal for the client.

The Ins and Outs of Additions and Renovations
Even though the economy continues to sputter along and building expansion may be the furthest thing from your mind. This may be
the perfect time to evaluate the performance of your physical plant to accommodate future growth and new technology. This may also
be a great to evaluate your facility for the latest in energy efficient technology.
Before you start tearing down walls and digging holes, proper planning with experienced design and construction professionals is just
as critical as with new construction. Changes involving structural, life safety, and use will trigger approval and permitting by the local
building official as a minimum. Additional permits and approvals may also be required by state and local regulatory commissions. The
three areas of concern are Environmental, Regulatory and Building codes. Of coarse all these issues have a direct impact on the final
construction costs.
To illustrate these concerns, I will use the following example: A manufacturer requires additional office and storage space. In order to
expand, new offices are proposed within the existing storage area along with a building addition to store parts and process chemicals.
Environmental issues resulting from this scenario may include the following: Identification of asbestos and hazardous conditions,
especially if the building is over thirty years old, identification of existing wetlands and water courses, identification of unsuitable
material within the proposed construction area, proper storage and handling of process chemicals and proper discharge of production
waste.
Regulatory requirements may include Wetlands and Plan and Zoning commission approval for the expansion of building and parking
areas and increase in storm drainage. In the case of additions, Architectural Review Boards for building appearance and landscaping.
DEP approvals for flood plane areas and waste water discharge.
Building Code issues may include the following: Handicap accessibility improvements, existing bathroom facilities may be required
for increase personnel. Structural loading capability of the existing structure, structural soil conditions in the new addition area, proper
storage of combustible materials. The increase in size and use may require the installation of a sprinkler system and/or fire walls. The
existing electrical service may be at maximum capacity and require and increase in size. The existing heating, cooling and ventilating
system may require modification. Additional exit doors and corridors may be required do to a change of use or occupancy.
Another very important consideration is the logistics and timing of the actual construction. The following questions should be
considered. How will load areas be affected during construction and how will it affect inventory? Where will material and products
be stored? What are the tolerable limits of dust? What are the tolerable limit temperature and humidity to the product? What is the
tolerable limit of security?
Partnering with experienced design and construction professionals is the key to a successful project. Make sure your design and
construction team has experience with similar projects and once selected, take the time to properly plan. As with most business
endeavors, communication and planning are the key to successful project.
