With the combined costs of tuition, room and board,
books and other college expenses that can add up to
$60,000 a year or more, it’s no surprise that students
are looking for financial help from many sources—
including grandparents. Although tuition funding from
grandparents currently accounts for only 2% of total
tuition needs, Sallie Mae projects that number to more
than double by the time today’s younger generation
enters college.
If you’re in a position to help fund a grandchild’s
education, you can do so in a few ways:
1.Traditional custodial account: Assets in this type of
account may affect financial aid eligibility. If the child
is younger than 18, or 24 and a full-time student, the
first $1,000 of investment income is untaxed and the
next $1,000 is taxed at the child’s rate. Any investment
income over $2,000 is taxed at the parent’s tax rate.
2.529 college savings plan: Each grandparent can
contribute as much as $14,000 per grandchild, per
year ($28,000 for married couples), without incurring
gift taxes. Grandparents can maximize this year’s 529
contribution by gifting five years’ worth of annual gift
tax exclusions in one lump sum—up to $70,000
($140,000 for couples)—if the money is treated as five
equal gifts over five years for income tax purposes.
While there is no federal tax deduction for such
contributions, your state may allow you to take a
deduction.
3.Coverdell Education Savings Account (ESA): With an
ESA, you can contribute as much as $2,000 annually for
a grandchild’s education expenses, depending on your
income. Contributions grow tax free, and your
beneficiary doesn’t pay taxes on withdrawals for
qualified education expenses including tuition, fees,
books, supplies, equipment and room and board.
Helping your grandchildren financially while limiting your
own tax liability can take some careful planning, but the
first step is to know what options are available to you.
Even if you are contributing in small, regular amounts, it’s
going to help support their education and prepare them
for the future. As always, before making any financial
decisions, make sure to consult with your tax advisor.
